What is a board observer agreement?

Investors in early-stage companies often ask for a board observer seat instead of, or alongside, a director seat. An observer sees the board papers and hears the discussion but does not vote and takes on none of a director's legal duties. That is useful for both sides, as long as everyone is clear on what the observer receives, what they must keep to themselves, and when the board can ask them to leave the room.

This template sets which meetings the observer may attend and how, whether they may speak, and which papers they receive. It lists the situations in which the company can hold back information or exclude the observer, such as legal advice, conflicts with the investor or its portfolio companies, or trade secrets. Confidentiality binds the observer, and the nominating investor signs to take responsibility for them. Expenses, a replacement observer and an end trigger complete it.

Using the board observer agreement, step by step

1 Name the three parties

Enter the company, the person who will observe, and the investor or fund that nominated them.

2 Set the observer's rights

Choose which meetings they may attend, in person or by video, and whether they may join the discussion or speak only when invited.

3 Decide on expenses

Enter a cap per meeting if the company pays travel costs, or leave it empty so the investor covers them.

4 Choose when it ends and sign

Describe the event that ends the right, such as the investor selling down or an IPO, enter the governing law, then send to all three signers.

Tips before you send it

  • Check whether your shareholders' agreement or investment documents already promise an observer seat. This agreement should match them.
  • Give the observer the same papers as directors, but remember the right to withhold them where section 3 applies.
  • Minute when the observer is asked to leave and why. It shows the board handled conflicts properly.
  • If the investor backs a competitor, discuss that before signing rather than waiting for a conflict to come up at a meeting.

Board observer agreement: frequently asked questions

Does a board observer have the duties of a director?

The agreement says the observer has no vote, does not count towards quorum and owes none of a director's duties. Courts in some places look at what a person actually does, so an observer should avoid acting like a director.

Why does the investor sign as well?

The observer usually reports back to the investor. By signing, the investor agrees to keep the information confidential too and takes responsibility for any breach by the observer.

Can the board ask the observer to leave?

Yes, where the board reasonably decides it is needed to protect privileged advice, deal with a conflict of interest, discuss the investor's own rights, or protect highly sensitive information.

What happens if the investor wants a different observer?

The investor can nominate a replacement who is reasonably acceptable to the company. The new observer signs an agreement in the same form.
